India’s approach to taxing unexplained income is undergoing a notable transformation, as evidenced by a comparative analysis of the Income Tax Act, 1961, and the proposed Income Tax Act, 2025.
This legislative shift primarily targets various forms of undisclosed income, aiming to refine how such funds are treated under national law.
Defining Unexplained Income
Both existing and proposed legislation delineate specific categories of unexplained income to ensure comprehensive coverage. The Income Tax Act, 1961, addresses these through sections 68, 69, 69A, 69B, 69C, and 69D.
These sections cover unexplained credits, unrecorded investments, unaccounted money, and expenditures. The proposed 2025 Act consolidates these provisions under sections 102 to 106, maintaining a focus on these forms of undisclosed wealth.
Taxation Under the 1961 Act
Under the current Income Tax Act, 1961, the financial implications for unexplained income vary based on detection. Voluntarily disclosed unexplained income attracts an effective tax rate of approximately 78%.
However, if such income is identified by the tax department during an assessment, the effective tax burden escalates to about 84%.
Proposed Framework in the 2025 Act
The proposed Income Tax Act, 2025, introduces a revised structure designed to encourage voluntary compliance. For unexplained income that is voluntarily disclosed, the proposed act suggests a significantly reduced tax payable rate of 39%.
Conversely, the 2025 Act proposes a much higher penalty for income not voluntarily declared and subsequently classified as misreporting. This scenario would result in a substantial total burden of 99% for the taxpayer.
Strategic Shift in Tax Policy
This comparison highlights a strategic pivot in India’s legislative approach to undisclosed income. While the 2025 Act aims to ease the burden for those who proactively disclose, it simultaneously adopts a more stringent stance for income detected by tax authorities.
The forthcoming Income Tax Act, 2025, thus seeks to incentivize voluntary compliance while imposing severe financial consequences for detected tax evasion, marking a notable departure from the 1961 Act’s structure.
