A significant shift in how you can invest in real estate is happening in India, with Real Estate Investment Trust (REIT) mutual funds now offering a new path. These funds aim to simplify investing in commercial properties like tech parks and malls, especially with new tax rules coming into effect.

While direct REITs, first introduced in 2014, have allowed you to invest in income-generating commercial real estate, they often came with complex tax issues and illiquidity. Now, a mutual fund structure helps address these challenges for your portfolio.

Understanding the New Tax Landscape

A big change for you is coming on January 1, 2026, when REITs will be reclassified as equity for taxation purposes. This means long-term capital gains (LTCG) on investments held over 12 months will be taxed at 12.5%.

Additionally, REITs became eligible for inclusion in equity indices this past July, paving the way for these new REIT-focused mutual funds. Investing through a mutual fund wrapper helps solve the multi-layered tax problem that individual REITs faced.

Specifically, distributions from underlying REITs can compound within the fund without being taxed at the fund level or incurring TDS. You only pay tax on your Net Asset Value (NAV) gains when you sell, at capital gains rates rather than your income slab rates, which is generally more efficient for investors in higher tax brackets.

Introducing the First REIT Fund

The first product of this kind, an index fund tracking the Nifty REITs & Realty Index, is being launched by Edelweiss Mutual Fund. This fund offers a blended exposure to the real estate market.

This index fund will comprise a minimum of 60% listed REITs, but also includes listed real estate companies due to the current limited number of pure REITs in India. This blend means the fund might have a different risk profile, potentially more volatile than a pure-REIT product, as realty stocks can be cyclical.

REIT mutual funds can also help mitigate the illiquidity you might face with individual REITs. The inclusion of more liquid realty stocks acts as a buffer for daily redemptions, making it easier for you to access your money.

Furthermore, a fund structure provides valuable diversification, reducing the concentration risk associated with individual REITs that might focus on specific geographies or asset types. Experts suggest that REIT funds offer a compelling opportunity for portfolio diversification.

These funds tend to exhibit lower volatility compared to pure equities while still providing long-term growth potential. While they aren’t a substitute for traditional equities or physical real estate, they serve as a useful diversifier for your investment mix. You should consider limiting your REIT exposure to about 10% of your total portfolio for smart diversification.
